How to Interpret TVL and What It Really Reveals About a DeFi Protocol

Total Value Locked, commonly known as TVL, is one of the most visible metrics in decentralized finance. It appears on protocol dashboards, analytics platforms and DeFi rankings, and it is often one of the first numbers people look at when researching a protocol.

But TVL is easier to misunderstand than it may seem.

A protocol with $1 billion in TVL is not automatically stronger, safer or more useful than a protocol with $100 million. Likewise, a falling TVL does not always mean that users are abandoning a protocol. The number can change because of token prices, deposits, withdrawals, liquidity movements and changes in how assets are counted.

Understanding what TVL actually measures is therefore more important than simply looking at whether the number is going up or down.

What Does TVL Actually Measure?

At its simplest, TVL represents the value of assets held in the smart contracts associated with a DeFi protocol. DeFiLlama defines protocol TVL as the value of all coins held in the protocol’s smart contracts.

For example, imagine a lending protocol containing:

The protocol would therefore have approximately $10 million in TVL under these assumptions.

This number tells us that a significant amount of assets is currently represented within the protocol’s tracked contracts. However, it does not tell us everything about how those assets are being used.

Why TVL Is Useful

TVL can provide an initial indication of the scale of a DeFi protocol.

A lending market with $5 billion in deposits operates at a very different scale from one with $5 million. A decentralized exchange with substantial liquidity may be capable of supporting considerably more trading activity than a very small pool.

TVL can also help researchers identify changes in a protocol over time. A sustained increase may indicate that more assets are being deposited or that the value of existing assets has increased. A sustained decrease may indicate withdrawals, falling asset prices or other changes in the protocol.

The important point is that TVL is a starting point for research, not a complete assessment of a protocol.

The Difference Between TVL Growth and New Capital

One of the most important concepts to understand is that an increase in TVL does not necessarily mean that users have deposited more money.

Consider a simple example.

A protocol holds 10,000 ETH, and ETH is worth $2,000.

10,000 × $2,000 = $20 million TVL

If ETH rises to $3,000 while the protocol still holds exactly 10,000 ETH:

10,000 × $3,000 = $30 million TVL

TVL has increased by $10 million, even though nobody deposited another ETH.

This is why TVL charts should be interpreted alongside asset prices and capital-flow data. DeFiLlama specifically notes that TVL can fall because of declining asset prices even when there are no withdrawals, and provides USD inflows as a separate metric designed to distinguish asset flows from price movements.

What a Rising TVL Can Reveal

A rising TVL can have several possible explanations.

Users may genuinely be depositing additional assets. Existing users may be moving larger amounts into the protocol. The value of the assets already deposited may be increasing. A new incentive program could also attract liquidity.

For example, suppose a protocol moves from $50 million to $75 million TVL in one month. The headline suggests 50% growth, but that number alone does not tell us whether:

  • users deposited $25 million;
  • existing assets appreciated;
  • liquidity migrated from another product;
  • new token incentives attracted temporary capital;
  • or several of these factors happened simultaneously.

This is why the composition of TVL matters as much as the headline number.

What a Falling TVL Can Reveal

A declining TVL is equally difficult to interpret in isolation.

Imagine a protocol starts the month with $100 million in TVL and finishes with $80 million. That is a 20% decline.

It would be tempting to conclude that users withdrew $20 million. But this may be incorrect.

If a large part of the TVL consists of volatile assets, their market prices may have fallen. Alternatively, users may actually have withdrawn capital, or liquidity may have moved to another protocol.

The correct interpretation therefore requires additional information.

A useful research process is to compare TVL with asset prices, USD inflows, trading volume, fees, active users and the protocol’s specific activity.

TVL Concentration Matters

Two protocols can have identical TVL while having very different underlying structures.

Imagine Protocol A has $100 million of TVL spread across ETH, stablecoins and several other liquid assets.

Protocol B also has $100 million, but $80 million comes from a single volatile token.

Their headline TVL is identical, but the composition of their liquidity is very different.

This is why researchers should examine what makes up the TVL, rather than treating TVL as a single homogeneous number.

Concentration can become particularly relevant when a protocol’s own token represents a large proportion of its reported value. A decline in that token’s price could reduce the protocol’s TVL rapidly without necessarily corresponding to an equivalent withdrawal of external capital.

TVL Does Not Equal Liquidity Available for Trading

Another common misunderstanding is assuming that all TVL can immediately be used as trading liquidity.

That is not necessarily the case.

A lending protocol may have assets supplied by lenders but also have borrowers using some of those assets. A yield protocol may hold assets inside strategies or vaults. A protocol operating across several chains may distribute its TVL across different liquidity environments.

The structure of the protocol therefore matters.

For a decentralized exchange, liquidity depth and trading volume may be particularly important. For a lending protocol, supplied assets, borrowed assets and utilization can provide additional context.

TVL should always be interpreted according to the type of protocol being analyzed.

TVL vs. Fees and Revenue

TVL becomes much more informative when compared with economic activity.

Consider two hypothetical protocols:

Protocol A has five times the TVL of Protocol B, but Protocol B generates more monthly fees in this simplified example.

This does not mean that Protocol B is automatically better. Different DeFi categories have different business models, risk profiles and capital requirements.

The example simply demonstrates why TVL alone cannot describe economic activity.

DeFiLlama separates metrics such as TVL, fees and revenue. Fees represent amounts paid by users, while revenue refers to the portion collected by the protocol itself under its methodology.

TVL and Capital Efficiency

TVL can also be viewed in relation to how much activity a protocol generates.

A decentralized exchange with $200 million in TVL and $2 billion of monthly trading volume has a different capital profile from another exchange with $200 million in TVL and $100 million of monthly volume.

A simplified volume-to-TVL calculation can illustrate the difference:

Protocol A

$2 billion ÷ $200 million = 10× monthly volume/TVL

Protocol B

$100 million ÷ $200 million = 0.5× monthly volume/TVL

These numbers should not be treated as standalone performance scores. They simply provide another way of asking how much activity is occurring relative to the capital represented by TVL.

The appropriate comparison also depends heavily on the protocol’s category.

Why TVL Can Sometimes Be Misleading

TVL has several limitations.

First, it is sensitive to asset prices. A market-wide rally can increase TVL without significant new deposits, while a market decline can reduce TVL without users withdrawing funds.

Second, methodologies can differ between analytics providers and protocols. DeFiLlama provides protocol-specific methodology information, and some protocols calculate TVL according to particular asset, contract or accounting rules.

Third, TVL can sometimes include assets whose economic role is very different from what the headline number suggests.

Finally, TVL says relatively little about security by itself. A protocol can have substantial TVL and still face smart-contract, oracle, governance or operational risks.

How to Read a TVL Chart Properly

Instead of asking only whether TVL is rising or falling, ask several questions around the chart.

First, what assets make up the TVL?

Second, has the price of those assets changed during the same period?

Third, are there measurable net inflows or withdrawals?

Fourth, is the protocol generating meaningful activity relative to its TVL?

Fifth, how concentrated is the liquidity?

Sixth, is the TVL distributed across several chains or concentrated on one?

And finally, has the protocol recently changed its contracts, incentives, tokenomics or liquidity programs?

This approach transforms TVL from a simple headline number into a starting point for deeper research.

TVL Should Be Combined With Other Metrics

A more complete analysis might combine TVL with active addresses, trading volume, fees, revenue, stablecoin liquidity, borrowing activity and protocol-specific metrics.

For example, a protocol experiencing rising TVL alongside increasing user activity and fees presents a different data pattern from one where TVL rises but activity remains stagnant.

There is no universal combination of metrics that proves whether a protocol is healthy. The relevant indicators depend on whether the protocol is a DEX, lending market, liquid staking platform, derivatives platform, yield protocol or another type of application.

What TVL Really Reveals

TVL is most useful as a measurement of capital represented within a protocol’s tracked contracts at a particular point in time.

It can help researchers understand scale, liquidity distribution and changes in capital allocation. It can also provide a useful starting point for comparing protocols within the same category.

But TVL does not independently reveal user loyalty, profitability, security, sustainability or future performance.

The strongest interpretation comes from understanding why TVL changed, what assets created the change, and whether other indicators moved in the same direction.

Final Thoughts

TVL is one of the most useful starting metrics in DeFi research, but it becomes much more meaningful when its limitations are understood.

A large TVL number can indicate significant capital is represented within a protocol, but the number alone does not explain where that capital came from, how it is being used, how concentrated it is, or how much economic activity it generates.

Instead of treating TVL as a simple ranking number, it is better to treat it as a question.

Why is this amount of capital here, what is it doing, and what other data confirms or contradicts the story?

That approach provides a more complete picture of a DeFi protocol than TVL alone.
